Syllabus connection: Uploaded UP PGT syllabus की Loanable Fund Theory और Liquidity Preference Theory; UGC NET की Factor Pricing, Demand for Money और IS–LM से संबंधित concepts।

Simple interest: I = P × i × t; Amount A = P + I
Annual compounding: A = P(1+i)t
P = principal; i = annual rate in decimal; t = years। 10% = 0.10।

Term Exam meaning
Pure / net interest Traditional theory में funds के use/time का basic return।
Saving एक flow per period है; money balance एक stock at a point of time है।

Economist / Year Book / Publication
Nassau W. Senior — 1836 An Outline of the Science of Political Economy Abstinence idea: current consumption
Knut Wicksell — 1898; English translation 1936 Geldzins und Güterpreise; English: Interest and Prices Natural rate और bank/money rate का distinction; later monetary interest analysis की foundation।
Irving Fisher — 1930 The Theory of Interest Impatience to spend income + opportunity to invest; nominal–real interest distinction।
J. M. Keynes — 1936 The General Theory of Employment, Interest and Money, Chapters 13–15 Liquidity Preference Theory; 3 standard money-holding motives।
D. H. Robertson — 1936 “Some Notes on Mr. Keynes’ General Theory of Employment”, QJE 51(1), pp. 168–191 Loanable-funds approach
Bertil Ohlin — 1937 “Some Notes on the Stockholm Theory of Savings and Investment I” — March; Part II — June, Economic Journal Credit / ex-ante saving–investment discussion; Loanable Funds Theory
J. M. Keynes — 1937 “Alternative Theories of the Rate of Interest” — June; “The ‘Ex Ante’ Theory of the Rate of Interest” — December, Economic Journal Planned investment
J. R. Hicks — 1937 “Mr. Keynes and the ‘Classics’: A Suggested Interpretation”, Econometrica 5, pp. 147–159 IS–LM analysis का foundational contribution; income और interest की joint determination।

⭐ Most Important: Classical S–I theory कई economists के contributions से बनी है; इसके लिए एक universal “single inventor + single invention year” देना सही नहीं।

Memory: Senior = Abstinence; Fisher = Impatience + Investment opportunity; Ohlin–Robertson = Funds; Keynes = Liquidity; Hicks = Joint Y–i.

S = S(r), dS/dr > 0 — standard assumed saving schedule
I = I(r), dI/dr < 0 — given expected investment returns
Equilibrium: S(r) = I(r)

Assumptions: Simple closed economy, full-employment income given, competitive adjustment, price-level/inflation complications set aside, और expectations fixed।

Adjustment: r equilibrium से ऊपर है तो planned S > planned I; excess funds interest पर downward pressure डालते हैं। r नीचे है तो planned I > planned S; upward pressure पड़ता है।

Classical: Saving = InvestmentSaving20+4r and investment80−2r intersect at rate10 percent and flow60.Classical: Saving = InvestmentInterest rate r (%)05101520020406080100E (60,10%)SISaving / investment: flow units per periodAt E: S=I=60; r=10% (given Y and expectations)
S upward, I downward।

I curve right shift → r ↑; given-income saving supply बढ़े → r ↓, ceteris paribus।

यदि Y unknown है, केवल S(r,Y)=I(r) से Y और r दोनों नहीं निकलते।

⚠️ Exam Trap: Closed two-sector national accounts में realized S ≡ realized I, inventory investment सहित।

4. Loanable Funds Theory: lending market में real + monetary factors

Savings के साथ banks का net new credit तथा idle cash का release भी relevant हैं।

Supply LS = S + BC + DH
Demand LD = I + H
Equilibrium: S + BC + DH = I + H
BC = net new bank credit; DH = dehoarding; H = addition to idle balances। सभी terms उसी period के flows हैं।

यहाँ S ordinary saving available for funds supply है; उसी credit या cash release को दो बार count नहीं करना है।

Given other factors fixed Schedule effect Interest पर सामान्य effect
Saving / net bank credit / dehoarding बढ़े Funds supply right shift i ↓
Investment borrowing / additional hoarding बढ़े Funds demand right shift i ↑
Government borrowing बढ़े इस market formulation में demand right shift i ↑; private investment का कुछ crowding out संभव
Loanable funds: extra credit shifts supplyInitial supply44+4i and demand98−2i meet at80,9. Extra12 credit shifts supply to56+4i; new equilibrium84,7.Loanable funds: extra credit shifts supplyInterest rate i (%)0481216020406080100E₀ (80,9%)E₁ (84,7%)S₀S₁DLoanable funds: flow units per periodExtra supply12: equilibrium rate9%→7%; funds80→84
S₀=44+4i; D=98−2i। Extra credit12 से S₁=56+4i: old E₀(80,9%), new E₁(84,7%)। Demand और अन्य factors unchanged हैं।

⚠️ Exam Trap: Outstanding bank loans का total stock, BC का net new lending flow नहीं है।

Keynes के लिए interest liquidity छोड़ने का reward है; money demand और money supply rate तय करते हैं, given income तथा expectations।

Motive Easy example Standard exam relation
Speculative — सट्टा-प्रेरित Bond prices गिरने की आशंका में cash रखना Given expectations, i से सामान्यतः inverse relation
Nominal form: Md = L(Y,i) = Ms
Real-balance form: Md/P = L(Y,i) = Ms/P
Useful reduced form: Ms/P = kY − hi; k,h > 0
i = [kY − Ms/P]/h

Simple textbook decomposition L1(Y)+L2(i)

Liquidity preference: money supply increaseReal demand400−20i with Y1000. Real supply200 givesi10; supply240 givesi8.Liquidity preference: money supply increaseInterest rate i (%)051015200100200300400Ms₀/P=200Ms₁/P=240E₀:10%E₁:8%Md/PReal money balances M/P: stock unitsY=1,000 fixed; M/P200→240; i10%→8%
Given Y1,000: real Md=400−20i।

Graph rules: Y-axis = interest rate; X-axis = money balances। Basic exogenous-money model में supply vertical है। Income बढ़ने से money demand right shift → i ↑, money supply fixed रखते हुए। Money supply बढ़ने से supply right shift → i ↓, income तथा expectations fixed रखते हुए।

Perpetuity: B = C / i, rate in decimal
Finite bond: B = Σ [Ct/(1+i)t] + F/(1+i)n
F = maturity face payment; Ct = periodic coupon। Same period का yield लें।

Key factor केवल current rate नहीं, expected future rate relative to current rate है।

Coupon rate = annual coupon / face value; current yield = annual coupon / current price; yield to maturity (YTM) finite bond

7. Liquidity Trap: extra money का interest पर कमजोर effect

बहुत low rate पर, given expectations, लोग low-yield bonds की जगह additional cash willingly hold करें तो money-demand curve का relevant भाग लगभग horizontal हो सकता है।

Liquidity trap: horizontal limiting segmentInverse money demandi=max2,20−0.04M. AtM450 it joins horizontal rate2 percent. Supplies500 and600 both meet at2.Liquidity trap: horizontal limiting segmentInterest rate i (%)0251015200100200300400500600700Ms₀Ms₁Trap range: i=2%MdMoney balances: stock unitsIllustrative trap: extra money500→600; rate remains2%
Illustrative inverse demand i=max[2,20−0.04M]। At M450 rate2% है; आगे horizontal segment।

Elasticity language: Graph में i vertical और M horizontal है।

8. Fisher: time preference और nominal–real interest

Exact discrete-period Fisher relation:
1 + in = (1+r)(1+πe)
r = (1+in)/(1+πe) − 1
Approximation: in ≈ r + πe; r ≈ in − πe
in = nominal rate; r = real rate; πe = expected inflation। Exact formula में decimals लें।

Ex ante: expected inflation से calculated real return। Ex post: actual inflation से realized real return।

IS = goods-market equilibrium और LM = money-market equilibrium साथ लेकर Y और i निकलते हैं।

C = C0 + cY; I = I0 − bi; taxes absent
IS: Y = (C0 + I0 + G − bi)/(1−c)
LM: M/P = kY − hi
0 < c < 1; b,k,h > 0; equations का economically relevant range लें।
IS–LM: joint income and interest equilibriumISY1100−50i and LM i0.02Y−10 intersectY800,i6. Money supply200; C100+0.8Y; I120−10i.IS–LM: joint income and interest equilibriumInterest rate i (%)06121824020040060080010001200E (800,6%)ISLMIncome Y: flow units per periodE: Y800, i6%; both goods and money markets clear
IS: Y=1,100−50i; LM: i=0.02Y−10। Intersection Y800,i6% है। IS का horizontal axis money balance नहीं, income है।

Investment का MEC (Marginal Efficiency of Capital) expected asset return है; market interest funds की opportunity cost / discount rate है।

Income problem Full-employment Y given Schedules income-sensitive हो सकती हैं Y given हो तो rate; unknown Y के लिए extra equation
Major exam names Classical tradition Ohlin, Robertson; Wicksell precursor Keynes

11. 15 original numericals — हर calculation step by step

Unit rule: Linear schedules में नीचे r या i “percent-number” है: 10 का अर्थ 10%।

Example 1: Simple vs compound interest

Question: ₹20,000 पर annual rate 5% है। 2 years का simple interest और annually compounded amount निकालें।

  1. Step 1: Decimal rate i = 5/100 = 0.05; P = 20,000; t = 2।
  2. Step 2: Simple interest I = 20,000 × 0.05 × 2 = ₹2,000; amount = ₹22,000।
  3. Step 3: Compound amount A = 20,000 × (1.05)² = 20,000 × 1.1025 = ₹22,050।
  4. Step 4: Compound interest = 22,050 − 20,000 = ₹2,050; difference = ₹50।

Final answer: Simple interest ₹2,000; compound interest ₹2,050। Compounding में second year पहले year के interest पर भी interest मिलता है।

Example 2: Classical equilibrium

Question: S = 20 + 4r और I = 80 − 2r; r percent-number है। Equilibrium निकालें।

  1. Step 1: Equilibrium condition S = I रखें: 20 + 4r = 80 − 2r।
  2. Step 2: 6r = 60 ⇒ r = 10, अर्थात 10%।
  3. Step 3: S = 20 + 4(10) = 60; I = 80 − 2(10) = 60।

Final answer: r = 10%; planned S = planned I = 60 units per period।

Example 3: Saving supply shift

New equilibrium?

  1. Step 1: 32 + 4r = 80 − 2r ⇒ 6r = 48 ⇒ r = 8।
  2. Step 2: New S = 32 + 32 = 64; new I = 80 − 16 = 64।
  3. Step 3: Old r = 10%; new r = 8%: fall = 2 percentage points। Funds quantity 60 से 64 हुई।

Final answer: New rate 8%, quantity 64।

Example 4: Loanable funds: components

Question: S = 20 + 4i, BC = 18, DH = 6, I = 90 − 2i, H = 8।

  1. Step 1: Supply = S + BC + DH = 20 + 4i + 18 + 6 = 44 + 4i।
  2. Step 2: Demand = I + H = 90 − 2i + 8 = 98 − 2i।
  3. Step 3: 44 + 4i = 98 − 2i ⇒ 6i = 54 ⇒ i = 9।
  4. Step 4: Supply = 44 + 36 = 80; demand = 98 − 18 = 80।
  5. Step 5: Component check: S = 56; I = 72। 56 + 18 + 6 = 72 + 8 = 80।

Final answer: i = 9%; funds = 80। यहाँ planned ordinary S और I अकेले बराबर नहीं हैं; other flow components relevant हैं।

Example 5: Government borrowing और crowding out

Question: Funds supply = 20 + 4i; private investment borrowing = 80 − 2i।

  1. Step 1: Initial: 20 + 4i = 80 − 2i ⇒ i = 10%; private I = 60।
  3. Step 3: 6i = 72 ⇒ i = 12%; private I = 80 − 24 = 56।
  4. Step 4: Total funds = 56 + 12 = 68; supply = 20 + 48 = 68। Private investment fall = 60 − 56 = 4।

Final answer: Rate 10% → 12%; private investment crowding out = 4 units, पूरा 12 नहीं। Higher rate saving supply को भी बढ़ाता है in this model।

Example 6: Liquidity preference: basic rate

Question: Real money demand L = 0.4Y − 20i, Y = 1,000; real money supply M/P = 200। i percent-number है।

  1. Step 1: Money-market equilibrium: 200 = 0.4(1,000) − 20i।
  2. Step 2: 200 = 400 − 20i ⇒ 20i = 200 ⇒ i = 10।
  3. Step 3: Check: L = 400 − 200 = 200, supply

Final answer: Equilibrium interest = 10%।

Example 7: Money supply increase

  1. Step 1: 240 = 400 − 20i ⇒ 20i = 160 ⇒ i = 8।
  2. Step 2: Change = 8 − 10 = −2 percentage points।
  3. Step 3: Supply curve right shift होती है; given money-demand curve पर lower i वाला point मिलता है।

Final answer: Interest 10% → 8%। Fixed Y condition हटे तो यह पूरे IS–LM equilibrium की complete calculation नहीं है।

Example 8: Income increase

Question: L = 0.4Y − 20i; real money supply 200 fixed।

  1. Step 1: Old i = [0.4(1,000) − 200]/20 = 10।
  2. Step 2: New equation: 200 = 440 − 20i ⇒ i = 12।
  3. Step 3: At each given i, money demand 40 units बढ़ी; demand curve right shift हुई।

Final answer: Interest 10% → 12%; rise = 2 percentage points, given money supply।

Question: Nominal M = 400, P = 2, Y = 1,000, real money demand L = 0.4Y − 20i।

  1. Step 1: Real supply M/P = 400/2 = 200।
  2. Step 2: 200 = 400 − 20i ⇒ i = 10।
  3. Step 3: Nominal-form check: M = P×L ⇒ 400 = 2(400 − 20i); इससे भी i = 10।

Example 10: Exact Fisher real rate

Question: Nominal rate 10%; expected inflation 4%। Exact real rate और approximation निकालें।

  1. Step 1: Decimals: iₙ = 0.10; πᵉ = 0.04।
  2. Step 2: 1+r = 1.10/1.04 = 55/52; r = 3/52 = 0.057692…।
  3. Step 3: Exact r ≈ 5.769%; approximation r ≈ 10% − 4% = 6%।
  4. Step 4: Cross-product check: 0.057692 + 0.04 + (0.057692×0.04) ≈ 0.10।

Final answer: Exact real rate ≈ 5.77%; approximate answer 6%।

Example 11: Ex ante vs ex post return

Question: Nominal rate 8%, expected inflation 3%, लेकिन actual inflation 10% निकला।

  1. Step 1: Ex-ante real rate = 1.08/1.03 − 1 = 5/103 ≈ 4.854%।
  2. Step 2: Ex-post real rate = 1.08/1.10 − 1 = −1/55 ≈ −1.818%।

Final answer: Expected real return ≈ +4.85%; realized real return ≈ −1.82%। Positive nominal return real gain की guarantee नहीं।

Example 12: Perpetuity bond value

Question: Fixed coupon ₹100 per year forever है।

  1. Step 1: At 5%: B₀ = 100/0.05 = ₹2,000।
  2. Step 2: At 10%: B₁ = 100/0.10 = ₹1,000।
  3. Step 3: Price change = 1,000 − 2,000 = −₹1,000, अर्थात initial price का −50%।

Final answer: Yield doubles 5% → 10%; perpetuity price halves ₹2,000 → ₹1,000।

Example 13: Liquidity-trap range

Question: Illustrative inverse money-demand curve: i = max[2, 20 − 0.04M] (%); supply 500 से 600 stock units होती है।

  1. Step 1: Trap threshold: 20 − 0.04M = 2 ⇒ M = 450।
  2. Step 2: At M = 500, sloping-part expression 0 देगा, लेकिन relevant horizontal segment i = 2% है।
  3. Step 3: At M = 600, sloping expression −4 देगा; max rule के अनुसार i फिर 2% है।
  4. Step 4: Both supplies horizontal trap range में हैं; additional 100 units same rate पर willingly held हैं।

Example 14: IS–LM: Y और i jointly solve करें

Question: C = 100 + 0.8Y, I = 120 − 10i, G = T = 0; real money supply 200; L = 0.4Y − 20i।

  1. Step 1: Goods equilibrium: Y = C + I ⇒ Y = 220 + 0.8Y − 10i ⇒ Y = 1,100 − 50i।
  2. Step 2: Money equilibrium: 200 = 0.4Y − 20i ⇒ i = 0.02Y − 10।
  3. Step 3: Substitute into IS: Y = 1,100 − 50(0.02Y − 10) = 1,600 − Y ⇒ Y = 800।
  4. Step 4: i = 0.02(800) − 10 = 6%; C = 740; I = 60; Y = 740 + 60 = 800।
  5. Step 5: Money check: 0.4(800) − 20(6) = 200। Two-sector saving S = 800 − 740 = 60 = I।

Final answer: Joint equilibrium Y = 800 flow units per period, i = 6%; money balances 200 stock units।

Question: Machine cost ₹1,000 today; one year

  1. Step 1: MEC solves 1,000 = 1,100/(1+MEC) ⇒ MEC = 0.10 = 10%।
  2. Step 2: At 8%: PV = 1,100/1.08 ≈ ₹1,018.52; NPV = PV − 1,000 ≈ +₹18.52।
  3. Step 3: At 12%: PV = 1,100/1.12 ≈ ₹982.14; NPV ≈ −₹17.86।
  4. Step 4: 10% MEC > 8% market rate ⇒ positive NPV; 10% MEC < 12% ⇒ negative NPV। Equal rate पर NPV = 0।

Final answer: इन given payoff/risk assumptions में 8% पर investment worthwhile, 12% पर नहीं।
